What does this mean? I know it means the song is in Ab or Fm key. Does it mean all the notes typed only on that line are a half tone lower? Or does it affect the octaves too? What frets should I be playing differently from the C key then?

Yes, it affects octaves too. All A, B, D and Es are flats.

you shouldnt be playing in the C key, otherwise that'd be C phrygian!
the good thing about the guitar is that each fret is a semitone above the last one, so you don't have to change anything - just start your C major scale from the note Ab, and use the same pattern, that'll be Ab major.
